One that you\u2019ll get the answer to by the end of this article.&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">But despite what the answer is, the fact remains that DeFi is one of the fastest-growing industries right now. Unlike traditional banking and financial institutions, DeFi has no central authority or middlemen regulating your funds, accounts and transactions. Anyone can build their own DeFi applications and protocols with the help of smart contracts and blockchain technology. More on this later.&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">To put it into perspective, here are a few limitations of traditional finance &#8211;<\/p>\n\n\n\n<ul class=\"wp-block-list\"><li>Transferring funds from one account to another takes time. Sometimes days.&nbsp;<\/li><li>You have to pay the banks and intermediaries for their services.&nbsp;<\/li><li>You don\u2019t have complete control over your funds.&nbsp;<\/li><li>Banks can track your transactions and access your personal data, like name, phone number and address, since they are essential to set up a bank account.&nbsp;<\/li><li>Traditional financial operations are vulnerable to human errors and limitations.&nbsp;<\/li><\/ul>\n\n\n\n<p class=\"wp-block-paragraph\">Now, in contrast to traditional finance, here\u2019s how DeFi compares &#8211;&nbsp;<\/p>\n\n\n\n<ul class=\"wp-block-list\"><li>Transferring money is instantaneous.&nbsp;<\/li><li>Since there are no central authorities or middlemen, you pay no fees or charges. However, crypto transactions may be subjected to gas fees and other costs.&nbsp;<\/li><li>Complete control over your assets. Only you and you alone can access your funds with crypto wallets.&nbsp;<\/li><li>Anonymous and decentralized. No one can track your transactions or gain access to your identity. (This, of course, poses a risk of financial crimes)<\/li><li>Smart contracts eliminate the need for human supervision.&nbsp;<\/li><\/ul>\n\n\n\n<p class=\"wp-block-paragraph\">These are just a few of the many attributes of DeFi. With constant innovations and evolution, this will only expand in the coming years.&nbsp;<\/p>\n\n\n\n<h3 class=\"wp-block-heading\" id=\"h-how-does-it-work\"><strong>How Does it Work?<\/strong><\/h3>\n\n\n\n<p class=\"wp-block-paragraph\">The entire DeFi infrastructure stands on the back of smart contracts. Smart contracts replace and automate tasks usually done by banks and other financial institutions.&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Smart contracts are self-executing contracts between a buyer and a seller written in code. In other words, whenever a predetermined set of conditions are met, the smart contract will automatically execute the transaction between the two parties.&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Ethereum was the first blockchain to introduce smart contracts in crypto transactions. That is why most DeFi protocols are built on top of the Ethereum blockchain.&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">But in recent years, DeFi applications have expanded onto other, some may argue, better blockchains that use smart contracts, like Solana, Binance Smart Chain and Avalanche.&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Most of these DeFi applications function as Decentralized Autonomous Organizations (DAO). You deposit some cryptocurrencies as collateral and receive a loan of a certain amount. The only difference is instead of a banking institution manually overseeing the arrangement, it\u2019s automated with smart contracts.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Crypto loans are also a great way to save more taxes. With decentralized finance, you can lend loans as well. It helped stabilize the price of the token.&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Now, you have coins like USDT pegged to the value of the US dollar, meaning 1 USDT will always be equal to 1 USD. Even a minor error in the smart contract can cause an entire infrastructure of stablecoins, consequently, the entire DeFi space to collapse, which is exactly what happened in the <a href=\"https:\/\/bitcoin.tax\/blog\/terra-crash-taxes\/\" target=\"_blank\" rel=\"noreferrer noopener\">Terra Crash<\/a>.\u00a0\u00a0<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">And this brings us to the limitations of decentralized finance.&nbsp;<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-pros-and-cons-of-defi\"><strong>Pros and Cons of DeFi<\/strong><\/h2>\n\n\n\n<p class=\"wp-block-paragraph\">As with any other technology, decentralized finance has limitations, drawbacks and risks associated with it as well. But whether the cons outweigh the pros is still up for debate.<\/p>\n\n\n\n<h3 class=\"wp-block-heading\" id=\"h-pros\"><strong>Pros<\/strong><\/h3>\n\n\n\n<ul class=\"wp-block-list\"><li><strong>Permissionless access to everyone &#8211;<\/strong> there are no restrictions or gatekeeping on who can or can not use DeFi services. All you need is an internet connection and a crypto wallet to access the DeFi protocols.<\/li><li><strong>Instant transactions &#8211; <\/strong>Regional and international transactions on Bitcoin\u2019s blockchain take around ten minutes, which is still faster than most traditional banks. On Ethereum\u2019s blockchain, the average transaction speed is 13-14 seconds.<strong>&nbsp;<\/strong><\/li><li><strong>Open source &#8211; <\/strong>Most DeFi protocols and platforms are open source, meaning anyone can inspect the underlying code, point out flaws or use it as a framework to build something on top of it, allowing more innovation.&nbsp;<\/li><li><strong>Decentralized &#8211;<\/strong> With DeFi, you enjoy all the benefits of decentralization, such as more control over your assets, anonymity, lack of restrictions, lack of intermediaries, etc.&nbsp;<\/li><li><strong>Generate passive income &#8211; <\/strong>Decentralized finance was created to replace traditional financial institutions. But instead, it became a source of passive income for crypto investors and traders.&nbsp;<\/li><\/ul>\n\n\n\n<h3 class=\"wp-block-heading\" id=\"h-cons\"><strong>Cons<\/strong><\/h3>\n\n\n\n<ul class=\"wp-block-list\"><li><strong>High risk of scams and hacks &#8211; <\/strong>Since decentralization lowers the barrier of entry and eliminates regulations and restrictions, it\u2019s easier for scammers to set up an <a href=\"https:\/\/bitcoin.tax\/blog\/avoiding-crypto-rug-pulls-and-scams\/\" target=\"_blank\" rel=\"noreferrer noopener\">exit scam and rug pulls<\/a>, which happens almost every day.
